IrresponsibilityBy www.TraderNewsAndReview.com

Next let’s take a look at taxes associated with mutual funds.

Page 3: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

There are no tax advantages to mutual funds, only disadvantages.

Page 4: The Death of Mutual Funds Part III

If you pay taxes in all mutual funds, you have created a natural adversarial relationship.

Page 5: The Death of Mutual Funds Part III

You’ll probably have to pay taxes when your stocks are sold in the portfolio.

Page 6: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Not only that, you may also have to pay taxes when your stock fund loses money.

“Funds occasionally can add insult to injury by paying out a large capital-gains distribution in a year in which the fund lost money.

Page 8: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

In other words, you can lose money in a fund and still have to pay taxes.

Page 9: The Death of Mutual Funds Part III

In 2000, for example, many technology funds made big capital-gains distributions, even though almost all of them were in the red for the year.

Page 10: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Although the funds lost money during the year, they sold some stocks bought at lower prices and had to pay out capital-gains as a result.

Page 11: The Death of Mutual Funds Part III

Technology-fund investors lost money to both the market and Uncle Sam that year.”

Gains, Dividends and Taxes - Oh My!

Page 13: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Mutual fund companies during the tax year are required to distribute capital gains and the dividends to their shareholders.

Page 14: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Unless you own a nontaxable mutual fund (i.e., municipal bond fund, retirement account, etc.), you probably are going to have capital gains.

Page 15: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Mutual fund companies are not looking out for you when it comes to taxes.

Page 16: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Shareholders pay capital gains taxes; mutual fund companies don’t.

Page 17: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Your capital gains are taxed at the standard tax rate: 28% to 36%, depending on your reported income, for stocks held less than one year.

Page 18: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

If you hold funds for more than a year, it’s 15% across-the-board.

Page 19: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Statistics show that American households paid 345 billion in capital gains taxes on mutual funds in the year 2000.

Page 20: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

These gains have accumulated throughout the 1990s.

Page 21: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

When the air came out of technology stocks, portfolio managers began dumping them.

Page 22: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

But even if the stocks have lost their original value, they still accumulated capital gains.

Page 23: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Remember, even if your stock fund loses money, you’re still liable for capital gains because during the fund’s history it made money, making its capital gains embedded.

Page 24: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

I haven’t even mentioned dividends. Even if you reinvest your dividends back into the fund, the IRS says you’re still subject to tax on your dividends. Wow!

Page 25: The Death of Mutual Funds Part III

“For tax purposes, it is important to understand the difference between realized and unrealized gains.

Page 26: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

A gain is not realized until the security that has appreciated is sold.

Page 27: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

For example, say you buy some stock in a company and your investment grows steadily at 15% for one year, and at the end of this year you decide to sell your shares.

Page 28: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Although your investment has increased since the day you bought the shares, you will not realize any gains until you have sold them.”

Company Irresponsibility is

Costing You

Page 30: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

There are ways to cut your tax bill with mutual funds if the companies were responsible.

Page 31: The Death of Mutual Funds Part III

Critics charge that fund companies could lower their capital gains distributions if they wished.

Page 32: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

One way is through improved bookkeeping.

Page 33: The Death of Mutual Funds Part III

The fund companies were programmed to sell their highest cost years first once they reduce the large block of stock, it could result in the tax savings for the investors.

Page 34: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

This is called HIFO (highest in, first out) accounting, according to Vanguard, the low-cost index fund company, because it could save investors as much as 1% of assets each year due to lower cost.

Page 35: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

“The following is an example of how HIFO can reduce capital gains:

Page 36: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Joe bought 100 shares of Stock A for $4,000, three months later he bought 100 more shares of Stock A for $6,000, and 4 months later he purchased another 100 shares of Stock A for $5,000.

Page 37: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Enough time has passed and Joe has had all 300 shares long enough for them to be considered long-term holdings.

Page 38: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Stock A is now selling at $70 per share and Joe decides to sell 100 shares.

Page 39: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

If he uses FIFO (first in, first out), he would sell the 100 shares he bought for $4,000 and realize a reportable capital gain of $3,000.

Page 40: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Joe wants to reduce his capital gains. Using HIFO, Joe sells the 100 shares he purchased for $6,000 and realizes a reportable capital gain of only $1,000.”

Page 41: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Trading this often would hinder the capital gains explosion, but because the average mutual fund turns over its stocks once in the course of a year (on which the commission is on average five cents a share every time a share is traded), this seems unlikely.

Page 42: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

“This is much higher than most investors pay for online brokerage “says Business Week.

Page 43: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

The mutual fund structure prevents “tax harvesting,” the timing of securities by its manager to utilize capital losses or defer capital gains.

Page 44: The Death of Mutual Funds Part III

Perform Due Diligence Prior to Investing (and

Wait for January!)

Page 45: The Death of Mutual Funds Part III

Regardless of when you buy into a mutual fund, you become the proud owner of the liabilities that were incurred before you even put your money down.

Page 46: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

So you buy into a fund for $10,000 on December 12 at $10 a share.

Page 47: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Shortly before the year ends, your mutual fund company calculates a yearly capital gain of two dollars a share.

Page 48: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Guess what? Because you have 1,000 shares, you shortly will receive the distribution of $2,000, all taxable to you.

Page 49: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Even though you’ve only been in the fund for a couple weeks, you will have to pay the same amount of taxes as the fellow that had been in it all year.

Page 50: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Your original $10,000 investment may still be intact, but now you have a $2,000 tax bill.

Page 51: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

That’s why you should never buy into a fund in December when mutual fund companies record the year’s performance (my full opinion is that you should never buy a mutual fund, period).

Page 52: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Examine funds by their after-tax returns, rather than pretax.

Page 53: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

You won’t find these figures in the fund advertisement or the colorful brochures.

Page 54: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

You can find these figures in the fund’s prospectus, in very small print.

Page 55: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Thanks to the SEC’s February 2003 ruling requiring mutual fund companies to include pretax and post-tax information in their prospectus, companies cannot conceal this information.

Page 56: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

“CBN.com - November and December are the most dangerous months of the year for investors with money in taxable (i.e., non-retirement) accounts.”

Page 57: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

The only problem is that most investors don’t read the prospectus.

Page 58: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

For example, a lot of investors who bought into a popular fund that year saw the capital gains were spread amongst a lot of people.

Page 59: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

A bear market emerged because many investors rushed to liquidate that particular fund and its manager had no choice but to sell as many stocks as possible to raise enough capital for those redemptions.

Page 60: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

A huge capital distribution was left for the remaining stockholders.

Page 62: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

There are examples of investors who put a few thousand dollars into a fund and later were hit by Uncle Sam for a five figure tax bite.

Page 63: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Was there a chance that the mutual fund managers could have foreseen the taxpayer’s dilemma and altered their selling strategy?

Page 64: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Not a chance. Mutual fund managers are not paid to maximize tax efficiency, only to generate returns.

Page 65: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

We can look at mutual funds as a billing iceberg.

Page 66: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Most of an iceberg is unseen, underwater.

Page 67: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Mutual fund companies have become increasingly adept to apply extra hidden revenue streams to their funds, in addition to standard fees, which are climbing.

Page 68: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

In fact, as returns have diminished during the post-2000 era, mutual fund companies have actually been raising fees.

Page 69: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

“The financial sector, through its capacity to lend, to insure and to manage a growing base of assets, is in the sweet spot to benefit from a rising interest rate environment that is the product of stronger economic growth.”

Page 70: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

The average mutual fund investor isn’t even aware of these fees he is paying, disclosed or undisclosed.

Page 71: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

In fact, shareholders are paying for mutual fund advertising and promotions through 12 B-1 fees.

Page 72: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

Unfortunately, as mentioned earlier, most investors don’t read their mutual fund prospectus, where a lot of essential fee information can be found.

Page 73: The Death of Mutual Funds Part III

http://www.tradernewsandreviews.com/the-death-of-mutual-funds-3-of-4-due-diligence-taxes-irresponsibility/

All 93 million mutual fund investors reward mutual fund companies annually with about $70 billion in operating cost -and most investors don’t realize they’re paying it.
