Our ability to come up with and implement new ideas can be measured at a range of levels An individual may be relatively strong at entrepreneurship compared to peers One organisation may be more willing to explore and implement process improvements than others in its industry Expenditure on research and development may vary by business sizes and industries

Each of these is a valid lens for analysing activity

But innovation doesnrsquot occur in a vacuum The focus is increasingly on innovation lsquosystemsrsquo ndash networks of organisations individuals and frameworks which enable and contribute to innovation

As such it is important to consider not just how innovation occurs within a given category but how ideas are created and spread across a broader innovation system

When we think of innovation success stories globally we point to not just individual organisations but increasingly more to places Beyond Silicon Valley hubs in Singapore Israel Europe the United Kingdom India and Korea have all illustrated the value of co-location

Starting with Marshallrsquos economies of agglomeration in the late 19th century there is a large body of literature which discusses the importance of place in determining business success

In 1990 Michael Porterrsquos Competitive Advantage of Nations defined clusters as ldquogroups of interconnected firms suppliers related industries and specialised institutions in particular fields that are present in particular locationsrdquo

And these interconnected networks can stimulate the development and adoption of new ideas

Thus we focus our analysis on the performance of regions ndash their ability to generate new ideas and to implement them

Appendix A measuring innovation activity

ldquoAn innovation system is an open network of organisations that interact with each other and operate within framework conditions that regulate their activities and interactions The three components of the innovation system mdash networks innovation activities and framework conditions mdash collectively function to produce and diffuse innovations that have in aggregate economic social andor environmental valuerdquo1

Appendix B the Create Heat IndexDeloittersquos Create Heat Map is a graphical representation of the Create Heat Index (CHI) The CHI was created by Deloitte Access Economics with expert input from the University of Technology Sydney It considers how regions perform using two dimensions of innovation outputs and inputs

Our regions are defined in accordance with the Australian Bureau of Statisticsrsquo Australian Statistical Geography Standard (2011) to ensure consistency with our data sources Specifically we determine the innovation performance of each Statistical Area 2 (SA2) in the Greater Sydney Region As explained in the report each indicator is standardised by dividing it by the overall working population in the area and then re-indexed so that indicators are on comparable scales

Indicators used in the analysis

The map is based on 18 indicators that could affect a regionrsquos demonstrated performance on deriving and implementing new or substantially improved ideas or alternatively its capacity to do the same It also collates subjective judgement from industry and content experts at Deloitte based on our in-depth experience judgement and market knowledge

This approach isnrsquot precise or perfect but it is designed to be improved on over time to help Sydneyrsquos individuals businesses and government think about innovation at a more granular level

OECD defines four types of innovation ndash product process marketing and organisational innovation The Australian Bureau of Statistics and the Commonwealth Government (Office of the Chief Economist) also employs this definition3 We construct measures for each of these four types of innovation using varying indicators

middot Product ndash The OECD defines a product innovation as ldquothe introduction of a good or service that is new or significantly improved with respect to its characteristics or intended uses This includes significant improvements in technical specifications components and materials incorporated software user friendliness or other functional characteristicsrdquo We measure product innovation with two indicators

ndash Patents These represent a subset of product innovations in that they are new andor significantly different products The indicator used is patent applications during 2015 and is drawn from open government data provided by IP Australia Specifically we count the number of patent applications from a given SA2 where the SA2 of the applicant is included in the IP Australia data

ndash Self-reported organisational innovation These numbers represent the amount of new organisationalmanagerial processes that have been introduced or significantly improved by businesses across each SA2 region The indicator used in self-reported organisationalmanagerial process innovation by businesses for each specified ANZSIC industry provided by the Australian Bureau of Statistics Using the employed population in each industry for a given SA2 region we apply the same proportions of organisationalmanagerial process innovation per industry and aggregate these numbers

ndash New business entries These numbers represent entrepreneurship and new organisational methods via entries of new businesses The indicator used is counts of new entries of Australian

businesses for FY2014-15 for each SA2 region and is provided by the Australian Bureau of Statistics

ndash Own-source income This indicator represents a measure of entrepreneurship The indicator used is the number of people earning income from their own unincorporated businesses for each SA2 region The data is sourced from the Australian Bureau of Statistics and covers FY2012-13

ndash Gazelles These numbers represent the amount of rapidly growing companies (Gazelles) that maintain a consistent expansion of both employment and turnover for a prolonged period These businesses have a growth rate of over 20 per cent per annum The indicator used is counts of gazelle businesses for each SA2 for the period FY2013-15 and is drawn from Deloitte analysis for Jobs for NSW

ndash Venture capital funded companies These numbers represent those businesses that obtained venture capital funding which provides an indicator for new organisational methods The data is drawn from Jobs for NSW for the period FY2013-15 Specifically the number of companies receiving venture capital funding were counted and attributed to each SA2 region they were situated in

Inputs

The inputs used in this report include indicators that provide proxies for four main input groups These groups are human capital institutions research and development and networking and collaboration

We construct measures for each of these four types of innovation using varying indicators

middot Human capital ndash Innovation literature has often discussed human capital as being vital to innovation Increased human capital such as an increase in education can result in an improved likelihood of opportunity recognition and a perception of a greater variety of opportunities4 We measure human capital with three indicators

ndash Education Radical innovation has been found to be positively associated with formal education The link comes from human capital being developed by formal training and education5 This indicator represents an index of the level of education across each SA2 region The index is comprised of the various levels of education among employees in each region including the number of people that have obtained a Postgraduate degree level Graduate Diploma and Graduate Certificate Level Bachelor Degree Level

Advanced Diploma and Diploma Level Certificate Level Year 12 or equivalent and those with no education The data is sourced from ABS Table Builder Census data and covers the 2011 year

ndash Income Household income is a common measure of human capital6 This indicator is represented by an index that aggregates the various levels of income of persons by their place of work (including negative and nil income)

ndash Working population A greater density of individuals in an area could increase the level of human capital available as well as improving opportunities for knowledge spillovers We measure working population as the number of individuals who listed an area as their primary place of work The data is sourced from ABS Table Builder Census data and covers the 2011 year

middot Institutions ndash The presence of key institutions in a local or regional economy can improve the innovative capacity of economies The presence of universities for example can drive innovation through the flow of knowledge generated7 We measure institutions with two indicators

ndash Universities amp TAFEs Providers of education such as universities can provide a pool of local talent and a transfer of highly advanced knowledge This can be in the form of entrepreneurs starting up companies or through other ways such as patenting licensing or joint research projects8 Many people also see universities as places that possess knowledge that can be commercialised and used by firms9 This indicator is comprised of the number of universities and TAFEs in each SA2 region where the count of universities is sourced from Universities Australia and TAFE data is sourced from TAFE NSW

ndash Tent-pole tenants The presence of large organisations can also help to foster the innovation process by attracting talent and creating knowledge spillovers This indicator is comprised of the number of top 200 organisations present in each SA2 region The data is sourced from IBIS World

middot Research and development (RampD) ndash This attempts to capture spending that typically drives innovation We measure investment with one indicator

ndash Research and development Previous literature has stated that RampD has an impact on innovation In the past these activities have been considered as the main input in the innovation process10 For example one study found that the RampD tax credits increase the innovative output of firms by increasing investment in RampD11 This indicator is RampD spending and is sourced from SA3 self-reported firm expenditure data by the Department of Industry and Science In order to analyse RampD spending by SA2 we equally distributed the RampD spend for each SA3 by each SA2 that they consisted of

middot Networking and collaboration ndash There has been literature that highlights inter-organisational networking as being important for innovative ability Individual firms are rarely able to innovate by themselves and never do so in a vacuum12 We measure networking with two indicators

ndash Collaboration A firmrsquos capacity to innovate is highly likely to be strengthened by a larger knowledge base and the sharing of cost and risk that results from external collaboration12 This indicator is represented by an index that is based on self-reported collaborative arrangements by businesses for each specified ANZSIC industry provided by the Australian Bureau of Statistics Using the employed population in each industry for a given SA2 region we apply the same proportions of collaborative arrangements per industry

ndash Business events Firms attending business events are more likely to be networking and establishing relationships with others This indicator is represented by the counts of business events held in each SA2 where the concentration of more business events implies greater networking opportunities in that area Data is sourced from Business Events Sydney 2015-16

Introduction

The objective of this study is to develop a Create Heat Map Index (CHI) of innovation activities for the Greater Sydney SA2 regions In bringing together multiple indicators to develop this index the apportioning of weightings is a crucial task that must be undertaken with caution This study has looked to the OECDrsquos 2008 Handbook on Constructing Composite Indicators for potential methodologies to be utilised The OECD lists seven weighting methods This study looks at two of these aggregation methodologies namely the Average Weighted Method (AWM) and the Analytical Hierarchy Process (AHP) involving a multi-criteria decision approach

For the purpose of this report the University of Technology Sydney tested both AHP and AWM methods The AHP method was chosen as reflected in the Create Heat Index For fullness this Appendix also outlines the result of using the AWM

Average Weighted Method (AWM)

The Average Weighted Method (AWM) involves all variables being given the same weight13 This method implies that all variables considered have the same or equal bearing on the composite indicator In this case the various inputs and outputs are weighted equally

However the problem with this method is that it could disguise the absence of any statistical or empirical rationale behind the make-up of the indicator It implies that all weights are equal when in actual fact the variables affect the final indicator with varying magnitudes

Analytical Hierarchy Process (AHP)

The Analytic Hierarchy Process (AHP) uses a heuristic algorithm involving a decision hierarchy to support the analysis and organisation of information arising from the need to solve problems involving complex decision making It [AHP] allows for the application of data experience insight and intuition in a logical and thorough way within a hierarchy as a whole14 The AHP method15 is applied to determine the importance of each criteria and sub-criteria required to develop a CHI for the greater Sydney region The hierarchy process is illustrated in Figure A1 for outputs and Figure A2 for inputs

In order to determine the CHI score the importance and rank of each criteria and sub-criteria relating to the innovation input and output metrics are required The middle tier in Figures A1 and A2 identifies the criteria and the lower tier identifies the sub-criteria relating to the corresponding criteria above The output criteria include product innovation process innovation marketing innovation and organisational innovation while the input criteria include human capital research and development institutions and networking and collaboration

Sample selection criteria and calculation of scores using AHP

The sample selection for scoring the various indicators and sub-indicators included respondents from different stakeholder groups working in the innovation space academics practitioners policy makers from both government and expert consultants situated in the Sydney region

The sample chosen provides a holistic overview of those actively engaged in the innovation process A structured questionnaire (survey) was developed and the data collected using Survey Monkey The respondents were asked to rank the importance of innovation outputs (product process marketing and organisational innovation) to lsquoinnovationrsquo relative to each other in a pairwise comparison matrix using a 19-point scale developed16

Similarly respondents were asked to compare the importance of all innovation inputs (human capital institutions research and development and networking and collaboration)) relative to each other The respondents were also asked to compare the importance of the sub-criteria under each criterion for example the criterion human capital has three sub-criteria education income and working population and the respondents performed the pairwise comparison among the above stated sub-criteria

We use the following 5 steps in order to determine the innovation score using AHP

Step 1 Identification of innovation input and output criteria and sub-criteriaIn this step using the methodology described in the OECD report we have identified the criteria and sub-criteria for both innovation output and input respectively The models in Figures A1 and A2 list the goals the criteria and sub-criteria along with their comparison factors for both innovation inputs and innovation outputs

Step 2 Collecting dataStructured questionnaire was sent to participants to collect the survey data The questionnaire was pre-tested using input from four academics and after necessary amendment the questionnaire was finalised and sent to 25 respondents A total of 16 usable responses were received The respondents were asked to compare the importance score of innovation output under product process marketing and organisational innovation criteria in a pairwise comparison matrix Similarly respondents were asked to compare the importance score of innovation input under the criteria of human capital institutions research and development and networking and collaboration The respondents were also asked to compare the importance of the sub-criteria under each criterion for example the criterion human capital has three

sub-criteria education income and working population and the respondents performed the pairwise comparison among the above stated sub-criteria

Step 3 Determination of weight using AHPFollowing the AHP technique the comparison ratings of the respondents regarding the criteria and sub-criteria of innovation outputs and inputs have been averaged (geometric mean) to obtain weights We use Expert Choice software to determine the final weights We perform the pairwise comparison at the criteria level and determine the weight of each criterion We also perform the pairwise comparison at the sub-criteria level and determine the weight of each sub-criterion

Step 4 Determination of input and output scoreWe use the weight of each sub-criterion under innovation input and innovation output Then based on the weights we determine the input and output score of each region

Step 5 RankingWe calculate the Create Heat Index score for each region using its weighted innovation output and input score Based on this score we rank all the regions
